An HDMI switch actually does an awful lot, and it always amazes me how cheap the things are given the complexity. An HDMI switch has to receive and decrypt the signal from the source, then re-encrypt and send the reconstituted signal to the sink, after having performed negotiations with both the source and the sink to find the common elements. If the switch is CEC enabled, it also has to understand and react to CEC switching protocols, meaning it also has to monitor all of the inputs at all times.
This is of course a highly simplified explanation that omits more than it incorporates, but I think you get the idea.
